That, and I believe it also simulates splinters from HE ammunition. It's mostly noticable on the larger-caliber guns, but often you'll see that even near misses that wouldn't have hit the ship under the waterline still do damage.

Correct, it models both splinter damage and shell penetration underwater.
It even calculates armour penetration based the on range of the shot (penetration decreases with range) as well as the angle of incidence of the shell as it strikes armour.

Most of the time I'm intentionally not targetting escorts as it was rare among real kaleuns and I believe - much less effective in real life than in game. But this time destroyer was hit accidentally so I wanted to finish him off (he already had his stern visibly deeper in water).

The second torpedo turned out to be a dud and bounced off destroyer's bow The destroyer then changed his course and instead of coming directly to me, made a circle around to get me from the side. Luckily, his depth charges missed a bit.
