It's basically a set of three default settings for the gameplay settings. Hard puts a tick in all the boxes, e.g. No event camera, No External Camera, Dud torpedoes manual TDC etc.
It does not affect the ships you will encounter, nor, I believe, does it affect destroyer detection effectiveness or damage done / taken by weapons.
If you want to have a custom campaign difficulty, you can change it in the office room, it's one of the books on the left hand side where load/save are.

I know the further you go up in difficulty the less renown you get for sinking ships.

Not realism difficulty as i can set that in the options. I mean when you start a campaign it gives you options for difficulty also or is this also another way of setting realism settings.
its just another way to choose realism settings.

It just sets the default realism settings, which you can change in game options yourself.
Other then that, when you acutally start the game ... "difficulty" does NOTHING. It just sets realism options, nothing more. Once you start the game, its just like Sh3 in terms of realism options, or AI modifications.
I think it also changes the amount of tonnage needed to complete patrols.
Nope, does nothing at all to the campaign. Given that the stock tonnage requirements are ridiculously high, dunno how much higher they could go, lol.
